Why Small-Cap Stocks Can Rise Faster — and Fall Much Harder

Scroll through investing social media during a bull market and you'll see the same thing everywhere: screenshots of small-cap stocks that doubled or tripled in months. Next to those, a chart of a large-cap blue chip looks almost embarrassingly slow.
Then the tide turns. Those same small-cap darlings that felt unstoppable start falling 40%, 50%, sometimes 60% — and unlike the rise, the fall often happens in days, not months. This isn't bad luck or bad stock-picking. It's the predictable result of two structural realities: liquidity asymmetry and earnings sensitivity.
The Free-Float Squeeze: Why They Rocket
To understand why small-caps move so violently, you first need to understand free float — the portion of a company's shares that are actually available for the public to buy and sell, excluding what's locked up with promoters, the government, or other long-term holders.
A large-cap company like TCS or Infosys has an enormous free float and thousands of crores of shares changing hands every single day. If a mutual fund wants to buy ₹100 crore worth of shares, the market barely notices — there are always enough willing sellers at close to the current price.
A small-cap company, ranked 251st or beyond by SEBI's market-cap rule, often has a tiny free float — sometimes just a small fraction of total shares genuinely available to trade. Here's what happens when demand suddenly rises: if even two institutional funds decide to start accumulating the same small-cap stock in the same week, the available supply of sellers dries up fast. To convince anyone to sell, buyers have to keep bidding the price higher and higher. The result is a stock price that rockets upward on relatively modest trading volume — not because the company's fundamentals just improved 40%, but because a small pool of buyers is chasing an even smaller pool of sellers.
This is the mechanical engine behind those eye-catching social media screenshots. It isn't a secret discovery of a hidden gem — it's simple supply and demand, amplified by a thin float.
The Liquidity Trap: Why They Collapse
The same mechanism runs in painful reverse when sentiment cools or a company's earnings disappoint.
Institutional buyers, who were the main force pushing the price up, can disappear almost overnight — they don't need to sell to trigger a collapse; they simply need to stop buying. Retail investors, sensing the shift, rush toward the exit. But here's the trap: there often aren't enough buyers left at anywhere close to the current price.
This is when a stock starts hitting circuit filters — automated trading halts that stop a stock from moving more than a set percentage (commonly 5% or 10%) in a single day. Circuit filters exist to prevent panic-driven chaos, but for someone trying to sell, they create a different kind of chaos: the stock keeps opening lower each morning, hits its lower circuit again within minutes, and trading effectively freezes. Investors are technically still "holding" the stock, but they cannot actually sell it at that price — there's no exit door, only a locked one with a sign showing a lower number each day.
This isn't a hypothetical. During the smallcap sell-off of March 2024, over 600 stocks hit their lower circuits in a single trading session, with the smallcap index down more than 8% from its recent record high. This is precisely why small-cap crashes feel so much more violent than large-cap ones: it isn't just that prices fall further — it's that, for a stretch of time, you often cannot sell at all.
Survival of the Fittest: The Business Behind the Stock Price
Underneath the price action is a more fundamental difference in business resilience. Large-cap giants typically carry lower debt relative to their size, have diversified customer bases, and can access bank credit even when lending conditions tighten. They're built to survive a bad few years.
Small-cap companies more often run with higher leverage and a narrower, more concentrated set of customers or a single dominant product line. A prolonged economic slowdown doesn't just dent their stock price — it can permanently impair the underlying business, making a full price recovery impossible even years later. This is why some small-caps that crash never regain their old highs, while a large-cap that falls in a broad market correction usually does, once conditions normalize.
Regulators Are Watching This Risk Too
This isn't just an investor-level concern — it's serious enough that SEBI has built specific rules around it. Since 2024, SEBI has required mid-cap and small-cap mutual funds to run regular liquidity stress tests: essentially asking, "if a large number of investors demanded their money back at once, how many days would it take this fund to sell 25% or 50% of its holdings without crashing the price?"
The published results make the liquidity gap vivid. As of May 2026, some large small-cap funds needed 50 to 60 days to liquidate just half their portfolio under stress conditions, while smaller, more nimble funds could do it in a matter of days. From April 2026, SEBI made these disclosures mandatory and public every month, precisely so investors could compare this hidden risk across funds before investing — not discover it during a crash.
What Does It Mean for Me?
Small caps are not a place for money you'll need in 3–5 years. The combination of steep drawdowns and circuit-filter-driven illiquidity means you may simply be unable to exit at a fair price exactly when you need the cash most.
Cap your total small-cap allocation at roughly 15–25% of your equity portfolio. This keeps the wealth-creation potential intact without letting a single segment's collapse derail your entire financial plan.
Prefer diversified small-cap mutual funds over individual stock picks. A professional fund manager spreads exposure across dozens of small-caps and is now required to publish exactly how liquid — or illiquid — that fund really is, giving you information an individual stock-picker simply doesn't have.
Check a fund's stress-test liquidation timeline before investing, not after a crash. A fund that takes 55+ days to sell half its portfolio under stress carries meaningfully more redemption risk than one that can do it in a week — even if both show similar past returns.
